Leave the update program running when it tell you to do the hard reset and perform the hard reset as it directs you. After it reboots (with your data intact) let it connect to activesync and the update program should detect it and give you a "Continue" button. The program should then go through the rest of the procedure as normal, flashing the ROM and then a proper hard reset that allows you to wipe all your settings.
