Try going into the built-in Pictures app and tap and hold on the image you want to set as your background and select Set as background (or something similar). It should open a screen that lets you adjust the transparency of the image.

That was the problem. I was trying to set it going through the Today settings instead of the Pictures app.
By the way - is there anyway to get rid of the lines that divide the different items that appear on my start menu? They weren't visible before on the default backgrounds that go with the themes (I'm guessing they blended in) but now the lines seem to stand out on any pictures that are placed behind it. Any suggestions here?
