There is nothing you can do about the original quality, all re-encoding will only make the new movie at best equal, but 99 times out of 100, worse (whether you notice it or not is another matter).

As for the compression method, DivX is my choice as it probably would yield the best result vs the size of the resulting file.

To improve quality (bearing in mind the second para above), try using a higher bit rate. THE guide in this forum suggest 128kpbs, which gives a file of aorun 1.2MB / minute of video, If you increase it to 256kpbs, you should be able to see a noticable improvement, with the size going up to around 2.2MB / minute.
