To be perfectly honest you are not going to get great results from a poor source like a VCD but there are a few things you can do to make sure you are getting the best out of your encoder.
Audio Codec- CBR Windows Media Audio 9.1
Video Codec- CBR Windows Media Video 9
VBR is a more efficient encoding technique for both audio and video as the bitrate required to adequately reproduce them both varies depending on the complexity of the source which in turn varies over the duration of the video clip.
Audio Format- 20kbps, 32kHz, mono
Keep the sample rate at 44kHz as downsampling it to 32k means the encoder has to do extra work for no gain. The audio bitrate is lower than I would recommend but if it sounds OK to you then leave it as is, ditto for mono (I assume you are using the builtin speaker rather than headphones so stereo is not necessary).
Video Size- 320x240
If your sorce is an NTSC disc then this is bang on, if it's a PAL disc change it to 352x288. Don't be tempted to resize the video to fullscreen size (640x480) as it will not look any better.
Frame Rate- 20fps
For an NTSC disc this should be 29.97 but I seem to remember WME only allows integer values so 30 is close enough, for a PAL disc use 25. If you have you noticed the video is not very smooth then this is why.
Video Bit Rate- 250K
Buffer Size- 5 sec
Encoder Mode- 2-Pass
These look fine.
